Indonesia set up a final clash with Thailand who beat Singapore 1-0 in the other semifinal.
On 30 minutes, Indonesia's Sanggiawan danced past Malaysian defenders, beat the keeper and scored the opening goal.
Malaysia's Thamil tied the score in the 84th minute, smashing a close-range shot on a corner kick.
After 1-1 in regular time and 0-0 in the extra 30 minutes, both sides had to face tie-breaking penalty shootout.
Two Malaysian players, Thamil and Shahrul, missed their penalty shots.
Malaysia will face Singapore in the bronze medal playoff.
